I'm an experienced ipod encoder (I've only just started upping my torrents on the pirate bay), and I encode my torrents at 768kbps on video, and 128kbps on audio. & TV Optimized Resolution of 640x###.
I only do that because when you play them on TV OUTPUT (from your PS3/XBOX 360 etc) they look great as well as looking good on the small ipod screen.

So if you only want to convert videos that will look great on an ipod, you should do what HolyRoses said: convert at 320x###, and lower the bitrate to around 300kbps.
On an ipod screen you won't notice the difference between a 768kbps video and a 300kbps video.

If you like to watch your files on TV output, then you should convert at 640x### and at the same bitrate (768kbps). That's what I do, and they look stunning.
But on films with a lot of action in them, like Quantum of Solace, I convert to 1000kbps. 'Cos otherwise it goes all pixelated when there's lots of movement from the action.
