Select 'New' in the main VMware window. Follow the steps, on 'Virtual Hard Disk' chose 'Advanced Disk Options' then 'Using An Existing Vitual Disk' and select .vmdk file inside decompressed TinyXp folder and voilà.

Something's wrong. I made it work that way:
1. Make totally new VM
2. Get to it's location (e.g. C:\VM\new_one\)
3. Replace old (empty) disk with TinyXP (e.g. remove new_one.vmdk and rename downloaded disk to new_one.vmdk).

Great tip Dreeve, worked perfectly!
Had problem to install this before and tryed all compability modes WM 4, WM 5 and WM 6 but all reported compability problems.
